Why Bitcoin Prices Are At A Five-Month High

Why Bitcoin Prices Are At A Five-Month High

The price of bitcoin is currently at its highest level since 10th of April, when the value experienced a massive surge amidst the financial crisis in Cyprus.

In fact, there have only been two days in the history of the digital currency that the price of bitcoin has been higher than the $182.06 it is now, at the time of writing.

But what is causing the current spike? Well, it seems there are a few possibilities.

The Demise of Silk Road

The closure of black marketplace Silk Road by the FBI on 2nd October was seen as a real make-or-break moment for bitcoin – if it could weather this storm, it would prove itself as a durable and trustable currency.

And weather the storm it did. The price of bitcoin fell from $125.49 on 1st October to $99.81 on the 2nd, but the very next day, the price was back up to $116.82 and it hasn’t really stopped rising since.

The price of bitcoin took a tumble after Silk Road closed, but it has risen pretty much every day since.

There are a number of arguments as to why the closure of Silk Road could have helped to increase the price of bitcoin.

Could it be that bitcoin is in greater demand simply because more people know about it due to global mainstream media coverage of the Silk Road fiasco?

Perhaps. But many people, I’m sure, would also have been put off going anywhere near bitcoin after learning about its integral part in a website selling drugs, weapons and all sorts of other dodgy criminal necessities.

Maybe people are flocking to buy bitcoin now because they think its dark side is dead and buried, leaving legitimate and respectable businesses in the space to flourish. But … this isn’t really the case, as there are already a number of alternative dubious sites jostling to fill the void left by Silk Road.

Nevertheless, Jon Matonis, executive director of the Bitcoin Foundation, believes the recent price increase is, in part, due to the closure of Silk Road and bitcoin’s resilience to this.

“[There was great] relief in the market that Silk Road was not the only price support, which has taken the market to new five-month highs,” he explained.

The thing is, Silk Road is pretty much yesterday’s news now, yet the price of bitcoin is continuing to rise, which suggests there are other factors in play.

US Government Shutdown

Bitcoin’s period of growth coincided with the US government’s shutdown. Coincidence? Or was it a sign that people were terrified the value of the dollar was going to nosedive so started to bulk-buy bitcoins?

As touched upon earlier, a lot of people put the huge increase in the price of bitcoin back in April down to the economic crisis in Cyprus. This saw many people lose faith in their central currencies and turn to bitcoin.

Perhaps the same happened in the US. Jaron Lukasiewicz, CEO of bitcoin exchange Coinsetter, told CoinDesk last week: “It is a mathematical fact that our country will either need to default on its debt or experience a large amount of inflation. This unfortunate circumstance makes me passionate about bitcoin.”

Bitcoin, of course, isn’t inflationary. It’s limited – there will only ever be 21 million – and it’s decentralized, so no government is able to suddenly decide to create more bitcoins. For these reasons, it’s easy to see why many people consider it a safer bet than the dollar.

It’s not just developments in the US that have been making their mark on bitcoin recently: goings-on in China have also been causing a stir.

China

“I think the price increase has definitely to do with the increase in trading volumes in China,” said Bobby Lee, CEO of BTC China.

He went on to say his company has witnessed record trading volumes over the past two weeks as people living in China really start to embrace digital currency.

“More and more people in China are buying (and trading) bitcoins, so it is natural that prices would go up as a result,” Lee added.

“As bitcoin becomes more widely accepted, its value as a medium of exchange should begin to overwhelm its speculative value.”

Matonis agrees that China has had a large part to play in bitcoin’s recent price rise. He believes that the country will continue to be “net buyers” of bitcoin for a number of political reasons, including capital controls and the lack of true currency convertibility.

“Also, the explosion of new bitcoin exchanges in China will make bitcoin more accessible to retail users who are already comfortable with virtual currencies via their use in Chinese culture already,” he added.

Alistair Cotton, corporate dealer at Currencies Direct, said Chinese internet giant Baidu’s recent decision to accept bitcoin for one of its services has given the perceived legitimacy of bitcoin a real boost.

“The value I see in bitcoin long-term is as an alternative payments system, not as a speculative tool, so as bitcoin becomes more widely accepted, its value as a medium of exchange should begin to overwhelm the speculative value people are currently placing on it,” he said.

India

Bitcoin is a volatile currency with little track record, but investors in India and other emerging markets are increasingly taking their chances with the digital currency as their national currencies come under pressure.

Fears that the Federal Reserve will scale back its easy-money policies sent India’s rupee tumbling to record lows against the U.S. dollar this summer. And more recently, Moody’s warned that when the Fed does actually begin tapering its $85 billion in monthly bond purchases, countries with large current-account balances, like India and Brazil, will see even greater capital outflows. The outflows, in turn, will put their currencies and debt ratings further under pressure. In 2013 so far, India’s current-account deficit has grown to a record 4.9% of GDP.

That loss of confidence in the rupee has translated into an opportunity for bitcoin. Indian bitcoin client software downloads increased 17.23% in the third quarter compared with the previous quarter, according to digital currency and research firm The Genesis Block. In addition to bitcoin being an alternative store of wealth, the digital currency also allows people in India to send money offshore without having to clear intermediary banks.

“Considering the volatility in developing market currencies like the rupee, it’s not surprising that people in India would be exploring alternatives,” said Greg Schvey, head of digital currency research for The Genesis Block and a former fixed income analyst at Citigroup. “Entrepreneurs have been quick to capitalize on bitcoin’s potential and are already setting up remittance companies, exchanges and conferences throughout the country. Bitcoin also offers near-free monetary transfer which could dramatically benefit India as the world’s largest remittance market.”

Bitcoin downloads measure the adoption of digital currency software that enables the accumulation of bitcoin rather than outright demand for the digital currency itself. However, the metric is seen as a strong gauge of trends toward adopting the digital currency for transaction purposes.

Bitcoin downloads also rose 17.71% in the third quarter in Brazil, whose currency has also suffered outflows amid the global disruption associated with the Fed’s monetary shift.

Together, Brazil and India posted the greatest growth in digital currency downloads among the 30 countries with the most bitcoin downloads of all time. Across the globe, bitcoin downloads are still increasing, but at a slower rate–in the U.S., downloads of the digital currency increased 7.82% in the third quarter, compared with a 9.8% average for the 30 countries.

What Next?

With so many major events taking place within a week or so of each other, it’s difficult to tell which had the biggest impact on the price of bitcoin. The question we need to ask now is this: will it last?

Cotton believes the price will continue to fluctuate due to the current “absence of proper market structure”, however he predicts it will start to level out as intermediaries like market makers come to the floor and are forced to quote two-way prices.

Mark Murphy, executive vice president of communications at SecondMarket, which facilitates investment in Bitcoin Investment Trust, said he’s not sure whether the price will continue to fluctuate, but is convinced that the adoption rate of bitcoin will continue to increase. “This could result in higher demand and a higher price,” he concluded.

The Price of Bitcoins Rose To $175 on Saturday.

In the first four months of 2013, Bitcoin saw a massive rally, rising from $13 at the start of the year to $266 on April 10. The price then crashed to $50 later in April, rose to $170, and fell below $65 in July.

But in the last three months, the price of Bitcoins has risen steadily. It hit $140 earlier today.

The currency's value has risen despite a spate of negative headlines. Earlier this month the feds arrested the alleged mastermind of the Bitcoin-based narcotics marketplace Silk Road. In July, federal regulators shuttered an alleged Bitcoin Ponzi scheme. And the leading Bitcoin-based exchange, the Japan-based Mt. Gox, has had a series of problems, including a U.S. government crackdown and an acrimonious legal dispute with a former business partner.

But at the same time, entrepreneurs have been quietly building new businesses on top of the virtual currency. Few if any of those businesses have produced big profits yet. But the fact that so many entrepreneurs and investors are pouring resources into the system — despite its highly publicized problems — suggests a high degree of confidence that those problems will be worked out in the long run, and Bitcoin will become an important part of the world economy.

The most positive development for Bitcoin in recent months is what hasn't happened: the federal government hasn't tried to shut the system down. One of the biggest threats to Bitcoin's long-term success has always been that the government would decide that Bitcoin is a giant money-laundering machine. Instead, federal officials have done just the opposite. When they have taken action against specific Bitcoin-based businesses, they've repeatedly emphasized that they have no quarrel with the underlying Bitcoin technology.

Indeed, in a recent conversation with the Bitcoin Foundation's Patrick Murck argued that the shutdown of Silk Road was a positive sign for Bitcoin, because it helps remove the stigma associated with Silk Road's illicit activities. That, he argued, will allow the Bitcoin community to focus on lawful applications of the disruptive payment technology. While Bitcoin's killer app hasn't yet emerged, the market is still optimistic that it will.
